We are going to look at what compound interest is, and how you can apply it effectively to your investments. So, what is compound interest? Compound interest is essentially when the interest you earn on an investment, begins to earn interest itself. Here is a basic example. You have 1,000 dollars. And when you invest it, your return is 10%. So now you have 1,100 dollars. Now, to take advantage of the power of compound interest, you decide to invest all 1100 again. And you once again earn 10%. Well instead of your portfolio gaining another 100 dollars, it gains 110 dollars. That additional 10 dollar is the power of compounding. When investment returns begin to return investments themselves. There are two factors that greatly affect the power of compounding. Time and the Rate of return. Let’s have a quick look at both. Imagine you invested 1,000 dollars today. And each month, you’re going to add 50 dollars to your investment. Well after 20 years, assuming you reinvest everything you earn to take advantage of the power of compounding, your account is now worth a bit over 41000 (41,092). To demonstrate the impact of time, what happens if you doubled the time, instated of 20 years you did 40, what does the 41k turn into? Well instead of doubling to 82k, it climbs to about $310k ($310,814). That is the value of time. The longer time has to work on your investments. The faster it grows. Add just 10 more years to that very same investment and it will grow all the way to 815 thousand ($815,735.97) What about the rate of return. This is a bit more obvious. If you return 15% over 10% is going to be much more. How much more? Well that 815k turns into 5.4 million when you return 15% vs 10% ($5,414,287.21) The conclusion here is twofold. One, start investing right away. The longer you can invest, the more the power of compounding can work for you. The second is to try to get the return on your investments to be as high as possible without being too risky. You can find this fund with the ticker symbol NPFFX. Now although future returns are all speculative, that is a phenomenal return for any short-term investor. Hypothetically that means that if you invest $2,500, which is the minimum to invest, today and sell out at the end of the year, you’ll have made $719.50. Now, this fund is of a moderate risk and has 319 holdings, the top 5 of which are Amazon, Facebook Inc. A, Taiwan Semiconductor Manufacturing Co Ltd, Naspers Ltd Class N, and Microsoft Corporation. This fund is technically a world fund which is why you see such a diverse set of holdings. As mentioned earlier this fund is a 5-star fund and has no transaction fees. Alright, so my pick for the best 5-year fund is the Fidelity® 500 Index Fund — Institutional Premium Class which boasts a 5-year return of 15.78%. You can find this fund with the ticker symbol FXAIX.  This fund has no minimum so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $2,703.50 which I found using a custom Excel calculator that accounts for compound interest. Moving into my third pick which is for the mutual fund with the best 10-year return. The fund I pick for this category is the Fidelity® Nasdaq® Composite Index Fund which boasts a 10-year return of 11.09%. You can find this fund with the ticker symbol FNCMX. Similar to the first fund, this fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 10 years, you’ll have made roughly $7,156.32 which I again found using a custom Excel calculator that accounts for compound interest. This fund is of a moderate risk and consists of 2,196 holdings, the top 5 of which are Apple Inc., Microsoft Corp, Facebook Inc. A, Amazon Inc., and ALPHABET INC CL C. So I think we’re starting to see a trend here between the top holdings of these funds. As our world becomes more tech-driven, leading companies such as apple an Microsoft will continue to grow. Alright, my fourth pick which is for the best foreign mutual fund is the Fidelity® International Enhanced Index Fund which boasts one year return of 27.59%, a five-year return of 9.35%, and a ten-year return of 2.3%. Because of its weak 10 year return, I would consider this a short to mid-year hold which would be around 2 to 5 years. You can find this fund with the ticker symbol FIENX. Like most Fidelity funds, this fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $1,406.93. This fund is of a moderate risk and consists of 264 holdings, the top 5 of which are, excuse my pronunciation, NOVARTIS AG (REG), NESTLE SA (REG), ROCHE HLDGS AG (GENUSSCHEINE), TOTAL SA (FRAN), and BAYER AG. So it's nice to see some different holdings than the last funds but I’m sure you saw some familiar names there like Bayer and Nestle. Now the benefit to holding a foreign fund is that it’s less correlated with the US stock market. That means that during a recession, your foreign holdings may fair better than your US holdings. Okay, so my fifth and final pick which is for the best balanced mutual fund is the T. Rowe Price Personal Strategy Growth Fund which has one year return of 21.91%, a five-year return of 11.60%, and a ten-year return of 7.06%. Although a 10-year return of 7.06% is still decent, I would also recommend this as a medium-term hold. You can find this fund with the ticker symbol TRSGX. This fund has a minimum of $2,500 so hypothetically if you invest $2,500 today and sell out in 5 years, you’ll have made roughly $1,827.74. This fund is of a lower risk and consists of Cash, convertibles, domestic bonds, preferred stock, foreign bonds, foreign stock, domestic stock, and others, whatever that means. Because this is a balanced fund, it’s already diversified which makes it a lot easier for the investor. I fiddle with the math and show a few different scenarios on how an investment grows and what one can do to make it grow faster. When it comes to getting a return on investment, many people fail to understand the power of compound interest. From Wikipedia, the free encyclopedia Compound interest is interest added to the principal of a deposit or loan so that the added interest also earns interest from then on. This addition of interest to the principal is called compounding. A bank account, for example, may have its interest compounded every year: in this case, an account with $1000 initial principal and 20% interest per year would have a balance of $1200 at the end of the first year, $1440 at the end of the second year, $1728 at the end of the third year, and so on. To define an interest rate fully, allowing comparisons with other interest rates, both the interest rate and the compounding frequency must be disclosed. Since most people prefer to think of rates as a yearly percentage, many governments require financial institutions to disclose the equivalent yearly compounded interest rate on deposits or advances. For instance, the yearly rate for a loan with 1% interest per month is approximately 12.68% per annum (1.0112 − 1). This equivalent yearly rate may be referred to as annual percentage rate (APR), annual equivalent rate (AER), effective interest rate, effective annual rate, and other terms. When a fee is charged up front to obtain a loan, APR usually counts that cost as well as the compound interest in converting to the equivalent rate. These government requirements assist consumers in comparing the actual costs of borrowing more easily. For any given interest rate and compounding frequency, an equivalent rate for any different compounding frequency exists. Compound interest may be contrasted with simple interest, where interest is not added to the principal (there is no compounding). Compound interest is standard in finance and economics, and simple interest is used infrequently (although certain financial products may contain elements of simple interest). Terminology The effect of compounding depends on the frequency with which interest is compounded and the periodic interest rate which is applied. Therefore, to accurately define the amount to be paid under a legal contract with interest, the frequency of compounding (yearly, half-yearly, quarterly, monthly, daily, etc.) and the interest rate must be specified. Different conventions may be used from country to country, but in finance and economics the following usages are common: The periodic rate is the amount of interest that is charged (and subsequently compounded) for each period divided by the amount of the principal. The periodic rate is used primarily for calculations and is rarely used for comparison. The nominal annual rate or nominal interest rate is defined as the periodic rate multiplied by the number of compounding periods per year. For example, a monthly rate of 1% is equivalent to an annual nominal interest rate of 12%. The effective annual rate is the total accumulated interest that would be payable up to the end of one year divided by the principal. Economists generally prefer to use effective annual rates to simplify comparisons, but in finance and commerce the nominal annual rate may be quoted. When quoted together with the compounding frequency, a loan with a given nominal annual rate is fully specified (the amount of interest for a given loan scenario can be precisely determined), but the nominal rate cannot be directly compared with that of loans that have a different compounding frequency. Loans and financing may have charges other than interest, and the terms above do not attempt to capture these differences. Other terms such as annual percentage rate and annual percentage yield may have specific legal definitions and may or may not be comparable, depending on the jurisdiction. The use of the terms above (and other similar terms) may be inconsistent and vary according to local custom or marketing demands, for simplicity or for other reasons.

I already mentioned Francois Rochon in a past newsletter. His firm, Giverny Capital, has posted a 16.3% compound annual return since inception. Another investor I would like to interview is Andrew Brenton of Turtle Creek Asset Management. Since Turtle Creek was founded by Andrew on November 1, 1998, an investment of $1,000 has grown to over $49,7501, which equals a compound annual return of 24.1%. That demonstrates a remarkable wealth-building ability. Turtle Creek is long only, comprised of North American equities (primarily Canadian, ~ 25 holdings), with average $7 billion market capitalizations. While I haven’t sat down with Andrew yet to document his investment strategy in detail, I’ve conducted some preliminary research. And so what I’ve posted for you below is Andrew Brenton’s approach to “Identifying the Companies We Want to Own (and Their Common Characteristics)”, sourced from his 2015 Letter to Shareholders: “The universe of companies from which to choose is quite large – there are approximately 2,400 companies listed on North American stock exchanges with market capitalizations of between $1 billion and $25 billion. So how do we sort through them to identify the ones that deserve our attention?… The first common characteristic is that our companies are cash flow positive and the second, related characteristic is that they typically have strong balance sheets. Essentially, none of our companies need us – they don’t need the public markets to pursue their business strategy. That doesn’t mean they never access the capital markets by selling treasury shares; many of them have issued equity over the years, but they generally don’t ‘need’ to and tend to do so only at attractive prices… Great businesses typically generate more free cash flow than they can profitably reinvest and therefore don’t need to raise additional equity capital. More importantly, they don’t need to raise equity capital at times when prices would be dilutive to shareholder value. Our companies are good at allocating capital, including the substantial cash flow that they generate. In addition to deploying their cash internally on high return opportunities, many of our companies deploy capital externally on acquisitions. This is the third common characteristic. Currently, over two thirds of the portfolio, by value, is comprised of companies where growth through acquisitions is an important part of their strategy. Our background and experience allow us to select good acquirers, avoiding the multitude of companies that destroy shareholder value with acquisitions. Our companies have a variety of approaches to creating value through acquisitions but all are capable and disciplined buyers that are not willing to overpay. Our companies would rather sit on the sidelines when prices are too high. A fourth common characteristic is returning capital to shareholders, either via dividends or repurchasing their own shares. But in the case of share buybacks, the purpose is not “interesting E.P.S. accretion” as one CEO put it; our companies decide whether or not to repurchase their stock with the same hard-nosed evaluation to which they subject potential acquisitions. Good allocators of capital understand when their shares are cheap, just as they understand when an acquisition is well priced. The fifth and final characteristic is that our companies have big, rational ambitions. While most of our companies have global ambitions, some are content to operate only within Canada or the United States. That’s why the modifier ‘rational’ is important. It’s not enough to own companies that have big growth plans. Growth for its own sake can be a recipe for disaster. Since the market price of the stocks you buy is dependent on the dividends and the growth of the book value, we can quickly learn that a company that grows it's book value at a faster pace is more valuable. When we assessed two different companies in the video, we created a situation where both companies had the exact same earnings. The difference between the companies was the size of their equity (or book value). When a company with a large amount of book value is compared to a company with less book value, the percent change in their growth will be much more difficult if earnings are similar.
