It’s a dream come true when it comes to investment property in real estate. -James Callejas Before getting into the bulk of the show, we tackled a tough question on how to go against teams in a listing presentation when you’re a solo agent. Understand that every strength of a team can be presented as a weakness: no personalized service, too many clients to handle properly, handoffs to junior staff, multiple points of communication, etc. If you can’t sell yourself on the business side, attempt to connect with them personally. People like to do business with people they like. Then we brought in James, who started by sharing the 3 types of properties that DON’T qualify for 1031 exchanges; primary residences, 2nd homes and flipper properties. 1031 exchanges might apply to any other type of property because they are intended for properties used for business or investment purposes. 1031’s allow you locate your next property, sell your existing property and then roll over all your equity into the new property and pay zero federal or state taxes on capital gains. James explained why flipper properties don’t qualify and what constitutes a flipped property versus a short-term income property. Here’s an interesting point: Primary residences may qualify for 1031 exchange on a portion if there’s a business or investment component, such as multi-use properties with both commercial and residential space, farms and even a single-family home with a home office. So that’s important to keep in mind when working with clients that work out of their home. So why don’t more people use 1031 exchanges? James explained that due to the time constraints on finding the next property, 1031’s work best when you identify the next property before even selling the existing one. That means speaking with the right people up front and planning out a solid strategy rather than trying to do a 1031 on the fly as the property is about to close. Now that you’re armed with the basics of 1031’s you can look for opportunities to serve your clients better and, in the process, present yourself as a trusted advisor looking out for their long-term interests. This separates you from every agent who just wants to take the listing and collect their commission. For example, say you own a rental house and the value has appreciated since you purchased it. If you sell the property, you would have to pay capital gains tax on the profit. If you do a 1031 exchange to buy another investment property, you can roll over the profit into the next property and defer the capital gains tax. In other words, you can invest the full proceeds of the sale into your new investment. When used correctly, the 1031 exchange is an excellent way to grow your capital and tax shelter. You can keep rolling your capital into new like-kind properties as long as you follow a few simple rules: 1. You must exchange your investment property for a like-kind property. When it comes to real estate, the definition of “like-kind” is fairly broad. You can exchange your rental property for raw land, an apartment building, or commercial office space so long as the property is located within the United States and will not serve as your primary residence. 2. You have 45 days from the sale of the original property—also known as the relinquished property—to identify your replacement property. You have 180 days to close on the replacement property. 3. The replacement property must be of equal or greater value to the relinquished property in order to defer 100% of the tax. 4. Use a designated intermediary, also known as an independent third party, to facilitate the exchange. Obviously, there will be fees involved with this. 5. The 1031 exchange can only be used by the same taxpayer. The name on the title of the relinquished property must match the name on the title of the replacement property. As an accommodator, Greg acts as a qualified intermediary, or escrow, between the sale and the purchase. The client cannot have control over the money during the exchange process, so Greg is responsible for assigning the money to the sale for sellers and assigning it to the purchase for buyers. Greg handles about 400 1031 Exchange transactions each month. The 1031 Exchange is one of the last great tax codes that exists. The main benefit is the 1031 allows investors to take the money that should go towards taxes and use it to make more money. Essentially, you are selling an investment or business property and you are exchanging it for another property that you intend to use as an investment or business. There are many reasons why you may need a 1031 Exchange: estate planning purposes, finding a property closer to where you live, getting out of management responsibilities, and more. When you use the 1031 Exchange, you must adhere to the like-kind rule. This rule exists because the 1031 applies to anything held for productive use in a trade, business, or for investments. It’s not just real estate. Fortunately, the like-kind rules for real estate are pretty simple: you can exchange any real estate for another piece of real estate for investment or business purposes. Now, some people want to exchange their investment properties for a vacation home or their dream home. Your vacation home may qualify as an investment so long as it is used less than two weeks out of the year or less than 10% of the time it’s been rented. You cannot initially use the 1031 Exchange for your primary residence. However, there is a revenue ruling that states if you hold the property as an investment for two years or more, you will not be challenged if you convert it to your personal residence. Keep in mind that the 1031 Exchange defers taxes - the taxes don’t just disappear. If you do convert a property to your primary residence, you could take a primary residence exclusion down the road. A 1031 exchange is a way to defer paying capital gains tax. This applies only to investors. They sell or buy a property within a specific time, and if they have gain and they want to defer it, they have to do an exchange. Here are the top 10 misconceptions about the 1031 exchange: Like-Kind means you must exchange the same type of properties. Nope! Like-Kind is actually very broad and can be any combination of real property. Your attorney can handle it for you. Your attorney hopefully can handle a lot of things, but they actually cannot handle this for you if they have been your attorney for the last two years. You must literally swap your property with another investor. Wrong - you only have to be buying and selling investment properties. It doesn’t matter who you buy the property from, only how you use it. 1031 exchanges are too complicated! They’re actually not so bad. The paperwork is pretty standard. Just sign when you buy and sign when you sell. The sale and the purchase must take place simultaneously. There are, on the contrary, different timeframes when it comes to the exchange. You have 45 days to identify the property and 180 days to close on it. You only need to file a form with the IRS with my tax return and roll over the proceeds into a new investment. While you do need report your 1031 exchange with the IRS, you also have to have all the 1031 exchange paperwork signed before the closing and purchase. 1031 exchanges are only for real estate. There are other types of exchanges. For example, a personal property exchange. All of the funds from the sale must be reinvested. When the client sells the relinquished property, the net proceeds come to the exchange company, and then they must use all of those funds as their down payment for the new property. They can then use cash or get a mortgage to make up the difference. If you don’t use the money, whatever is remaining will be exposed to taxes. 1031 exchanges are only for “big” investors. Any level of investor can do an exchange as long as they’re selling or buying an investment property. You must hold the property longer than a year before exchanging it. Here are my 7 favorite tax write offs when it comes to owning real estate or investment property and a few examples of how each of them apply. Enjoy! Feel free to add me on Snapchat / Instagram: GPStephan Owning real estate is much more than just owning a cash producing property that provides monthly profits, what makes it really unique against almost every other investment is the tax write offs associated with it. In real estate, a return could be calculated in so many different ways besides “I get $1000 per month in rent.” What makes real estate really special is that you could often make money every month, but on paper show a loss…and this cancels out your tax obligation. Here are some of the tax write offs that make real estate a phenomenal investment. 1. Mortgage interest write off - On an investment property, the interest that you pay on your mortgage is a write off against your rental income. On a primary residence, the mortgage interest on the first $750,000 could also be a write off, potentially saving thousands in owed taxes. 2. Property taxes - This is another deduction you can write off against your rental and personal income. As a primary residence, you’re allowed to deduct the first $10,000 of your property tax against your personal income As an investment property, you can still deduct 100% of your property taxes against your rental income. 3. Depreciation - This is what often leads you to be positive in your bank account each month, but on paper you could show a loss, lowering the amount you’d pay taxes on. With rental property, you’re allowed to depreciate the asset over a certain period of time. Cost segregation analysis can sometimes speed this dramatically. However, keep in mind that because you’re depreciating a property, eventually the tax you depreciate will need to be paid at the time of sale if you DON’T 1031 it, so it’s not a tax avoidance entirely, but this works great if you plan to keep the home as a rental or eventually do a 1031 exchange later on. 4. 1031 exchange. This is a very popular real estate tax benefit that almost every real estate investor uses. This means that you can sell your property and “Exchange” it for a like property of similar or greater value without paying taxes at the time of the same sale. This is how many people can buy and sell millions without ever paying capital gains taxes, as long as they don’t sell and continue 1031 exchanging properties. 5. Capital gains exclusion on a primary residence: As long as you’ve lived in the home for 2 of the last 5 years, you can sell a your primary residence up to $250,000 HIGHER than you bought it for if you’re single, or $500,000 if you’re married, without owning capital gains tax. 6. Cash out refinance - When used against a rental property, you can refinance the extra equity in the property and pull out the profits tax free. Even though this is technically a loan you have to pay back, you’re borrowing from the existing equity and using that money without paying taxes on the money that hit your account. This gets a little more complicated as a primary residence, but on a rental, this is a huge advantage because the new mortgage you pay on the amount pulled out counts against your rental income…so you can use this money for pretty much whatever you want, hopefully just to re-invest. 7. Finally, rental property income is not taxed as self employment income, which carries a 15.3% self employment tax (not fun). But keep in mind this is also dependent on how you hold the property and specific ways you’re treating your income. Disclosure: I am not a tax consultant or CPA.
