We are going to go trough his findings of the time and through his updated findings that he publishes for Credit Suisse in order to see what we can expect from long term investment returns. Historical risks and returns The main questions investors worry about are their returns and their risks. What we want to know is what will our return be and what is the probability that it won’t be positive over a certain period of time. A look at long term returns over 16 countries will show us what has happened and thus what can happen. The first striking fact is that 99% of stock market commentary uses return from the U.S. market which is the top performing market alongside Australia and South Africa. However, the median return is 50% lower that the most famous U.S. return and real returns have been as low as 2% in some countries. This tells me that such low long term returns can happen again. Let’s see what can you expect if your investment horizon is let’s say 20 years or even more.

Following a stock market crash of Christmas eve that looked like there was no way out. Recently we have also seen sales continue to deteriorate after careful examination we find that stock market investors are in for a rude awakening due to the dangers of corporate stock buyback. The motivation is too much of a driving force to subdue this newly developed problem seeing how most corporate executives profit as a part of their compensation structure due to stock buybacks. Because many do not have a clear understanding of the fundementals the distortion that is present due to the only significant buy of the companies stocks... the companies themselves. price discovery will be a rude wake up call.

The Chapter is titled “The Investor and Market Fluctuations” which is something we are all always following and intrigued by. The key is to prepare both financially and psychologically for market fluctuations. Market fluctuations as a guide to investment decisions – timing vs. pricing Graham distinguishes two ways of taking advantage of market fluctuations; you can time the market or you can price. Timing assumes you predict where will the stock market go next while pricing makes you look for stocks trading below their fair value. Graham is straightforward about market timing and sees it as absurd to think that the general public can ever make money out of market forecasts and technical analysis as the popularity of a market strategy cancels its benefits and long term advantage if there is any. Can you buy low and sell high? We are all attracted by market cycles. Looking at past stock charts makes you with you sold out in 2007 and bought more in 2009 but it all looks easy only in hindsight. If we look at the S&P 500 in the last 10 years one would had been extremely happy if sold in 2011 especially as the market dropped again soon after and the stock market doubled from the 2009 bottom. However, since 2011 stocks have doubled again and this shows how difficult it is to buy low and sell high. So, Graham is against making any investment decision by looking at price movements. The only thing one can do is to be prepared for stocks to fluctuate. Graham states how probably most of our holdings will advance 50% or more from their low point and decline 33% or more from the high point in the next 5 years. Such huge medium term jumps make at least one thing easy; daily, weekly or even monthly stock price moves won’t make you any richer or poorer. Further, everyone of us needs significant will not to follow the crowd which is something extremely difficult to do in this market when the S&P 500 is again approaching record highs. If you must do something, Graham suggest rebalancing between bonds and stocks depending on valuation to at least partially counter the crowd. Business Valuation versus Stock Market Valuation The key to making investing easy it to look at yourself as a silent partner in a private business. In such a case, your returns are completely dependent on the profits of the enterprise where the change in book value and dividends tell you your returns. I must say that from a personal perspective all of my past investment successes came when I focused on the business and the underlying earnings. This makes investing so easy as you don’t care much about what is going on with the stock. However, given all the entertainment surrounding investing, it is much more difficult to focus on the business than on the price. Graham discusses how the more a business is doing good, the more risky it becomes as the market is willing to pay whatever premium when things go well. Graham’s rules for investing are the following: Buy at maximum of 33% over book value Buy at a satisfactory ratio of earnings to price Buy into a financially strong company (low debt) Expect earnings to be maintained over the years Conclusion – acquire businesses at suitable prices Graham’s message is simple: Take advantage of low price levels and high price levels Buy when you have money but be careful what you buy Don’t worry about market fluctuations as you can’t influence those Avoid buying when market has extremely high valuations, look for special situations then Never buy or sell something due to market moves Find good management running the business Be a business owner If you can follow the above, you have nothing to worry!

One day these six wise blind men went for a walk in the park. That day, an elephant was also walking in that park. People shouted – “Go away. This is an elephant”. But till now the blind men only heard about the elephant. They became curious and wanted to know more it. and they began to touch its body The first blind man touched the elephant’s Side, said –“It’s like a wall!”. The second one holding the tail said – “It’s like a rope!”. Third one touches the Knee – It’s like a Tree!. The fourth one touches the ears said, ‘Nope. it’s like a fan!’. The fifth one touches the tusk. He said, ‘No No, it’s like a spear!’. And the sixth one touches the trunk said, ‘Shut up you fellas! The elephant is like a snake’. None of them called an Elephant an Elephant. Do you know why? Because their perceptions lead to the misinterpretation. They all describe the elephant differently, just on the basis of the part of the elephant they touched. Let’s see how this relates to stock markets and investors. Consider the Stock Market is like a giant elephant. And here there are 6 types of investors as a 6 blind men. These investors are overenthusiastic. If someone says something, they get excited and purchase or sale shares in fits of whims and fancies. They are looking for Free Tips or Non-Professional advises,Self-Intuition and take uninformed decisions. Second type of investors are over wealthy. But merely wealth is not the key to success in the share market. Right? In fact, proper investments by the wealthy can yield excellent dividends. But unfortunately, these investors start investing lump-sum money during every market rise or withdrawing money at falling market. They completely lack Strategy & Conviction. The 3rd type of investors are speculators. They love words like insider trading, circular trading, price rigging or manipulations. Many a times they do things by breaking laws, totally impractical and wholly immoral things. Such speculators and manipulators get destroyed during the steep fall in share market. These investors have no knowledge of the market. They always make moves by asking other people. They follow advices of relatives and friends. They generally suffer from the wrongful and impractical acts of friends and relatives creating chaos and confusion.  These investors are overall smart. But get drawn towards the speculators and fly by night wealth creators. They don't have goodwill or the investing capacity of their own. They speculate by using margin trading money or through credits. These sensitive types of investors can grasp the rules of market. But they get confused with specific types of shares. These investors fall in love with their portfolio and hesitate selling even on limited loss. They literally ‘marry’ their shares. Their loss keeps on accumulating. They simply ignore the cardinal rules of the market and destroy their own wealth. All above investors attitudes and  perception towards the stock market are different but The ideal investor is patient, calm and shrewd. He purchases only fundamentally strong Stocks. And hence he is always stress free.Such investors are silent and successful. Investors should not forget their long-term goal. Markets may go up and down every day!(extra line: Making decision on such fluctuations is called Recency Bias.)Avoid that trap.  The index movements should not alter your goal to retire comfortably in next 15-20 years. Human beings have always invested for the future. From the caveman storing food for his family for the winter, to the 21st century office worker providing for his or her retirement, investors have shared the same goals and emotions, the same hopes and fears. They've made the same mistakes, enjoyed the same highs and suffered the same lows. So what can investors today learn from this almost bottomless well of human experience? Well, we at Sensible Investing have gauged the opinions of some of the most highly regarded investment experts and market historians in the world. And, over the next eight videos, we'll be finding out what the key lessons of market history are... and what steps you can take to maximise your chances of success as an investor. 'One of the problems that investors face is that they learn too much from that experience. So the end of the 1990's, people knew that shares would always go up. By the end of the 2000s, they knew that shares were a bad idea. What the historian can do is enable them to learn from the critical decade that their parents had.' Although a primitive stock market existed in ancient Rome, markets as we know them today had their origins in medieval Europe. The first brokers as such were the courretiers de change, who managed farm debts for French banks in the 12th century. In the 14th century, bankers in Venice started trading in government securities. In the 15th, commodities were traded in Antwerp, Ghent and Rotterdam. In 1602 the Dutch East India Company founded the first stock exchange, in Amsterdam. And, in the decades that followed, trading developed apace there, as well as in Paris and London, and internationally. Then, suddenly, came an almighty shock to the system... caused by the emerging middle classes' unlikely obsession with tulips. 'They were very rare, they were new to Europe in the middle of the 16th Century. The top prices that I've seen were about 5,000 guilders per bulb and that comes to about 9,000 euros. For that kind of money you could buy a very, very nice house in Amsterdam.' Yes, you heard that right. for the price of a single bulb, you could buy a nice house in Amsterdam. At least you could until February 1637 when the world's first recorded speculative bubble burst and prices crashed. 'When you look back at different stages in Stock Market History, you see a repeatable pattern which is: markets crash and they crash frequently. Having a real depth insight into the sheer magnitude of some of those falls and the frequency with which the occur is really critical.' 'I think the most important lesson that investors should take from history is that they should learn from history and often the problem is that they don't learn from history and that so many of the swings in asset valuations that we've seen, we've seen it all before. A classic example of that would have been the technology bubble in the late 90s where on very standard valuation ratio models, it looked as if stocks were looking for a correction but people managed to convince themselves that this time it's different.' But let's not forget the context of Tulip Mania. Yes, it was a very painful experience for many investors. But the crisis was preceded and followed by many, many years of healthy investment returns. 'After a crash there's hope because after every crash there's been a recovery. It might be smaller or larger, but in the end markets tend to inexorably go up.' So, in a nutshell, crashes are inevitable, and we need to be prepared for them. But more important are the periods in between, the long-term trends. Investors who grumble about downturns are like the British complaining about the weather. Even in summer, the next rain shower is never far away. But the climate, at least, is benign. 'Weather is what's going to happen today. Climate is what's going to happen in the following years. We should choose a climate that we would like to live in and not worry about the unusual weather that sometimes comes along. The same way we ought to be thinking about investing in the longer term and not get so excited about what happens day to day.' So, how to avoid the risks of investing in the stock market? Here is the strategy that I apply. I only invest in big name companies that I strongly believe are not going to disappear (Facebook, Google, Enbridge, Royal Bank, Exxon, Tesla, Ford, GM, etc…). I have fair goals that I try to stick to without being greedy. So I watch these big name companies, and I wait for the stock price to drop for whatever reason. I don’t really care what the reason is because there is always a reason that makes the stock price drop and another reason that makes the stock price go up. It has always been like that, up and down, up and down. Sometimes, stock price drops without a reason, or a justifiable reason, and the media tries very hard to give a reason, but in reality we all know doesn’t make any sense. At the end of the day, if you look at the chart of a stock, you will see that it goes up then it goes down, goes up then goes down. So why not buy the stock when it goes down and sell it when it goes up? So this is the strategy I TRY to apply as best as I can.
